Link exchanges are itself not bad in my point of view. Exchanging links on sites / blogs etc has been in existence from the day internet started. When someone likes your website they link to you and sometimes they might ask you to return their favor. It is very natural in blog world. See the following graph which depicts the way link exchange works: (add data mining graph here). Bloggers exchange links to their blogs a lot, they like to exchange because they want their website users to also benefit by visiting the sites they link out to. Search engines are well aware of it but when the search engines became popular link exchange for the sake of inflating a site's ranking, link popularity comes into existence and become aggressive and very popular.
It's natural for a webmaster for asking to return a favor if they are asked for links from their website. But today everyone use aggressive link exchange methods. Some people go the extent of using an email harvester to crawl websites, get the email IDs from them and store in a database. Later they will use the email IDs and send out spam link exchange emails to their sites. This is an unethical – search engine optimization tactic and frown upon by search engines. Some sites use sites like link master, link market etc for this link exchange purpose these are solely done for search engine manipulation purpose.
There are some aggressive, unethical SEO companies who even want to partner with other companies for this link exchange activities. Link exchanges make life of search engines difficult because some of the link exchanges happen between quality sites and it is very difficult to detect them. Search engines have invented lot of methods to tackle aggressive link exchanges like reducing the PageRank of the links pages, de-indexing the links pages etc. Link exchange itself is not search engine manipulation but doing excessively for the search engine ranking is.
